Strategic Wealth Accumulation Under Transformative AI Expectations

Abstract

This paper analyzes how expectations of Transformative AI (TAI) affect current economic behavior by introducing a novel mechanism where automation redirects labor income from workers to those controlling AI systems, with the share of automated labor controlled by each household depending on their wealth at the time of invention. Using a modified neoclassical growth model calibrated to contemporary AI timeline forecasts, I find that even moderate assumptions about wealth-based allocation of AI labor generate substantial increases in pre-TAI interest rates. Under baseline scenarios with proportional wealth-based allocation, one-year interest rates rise to 10-16% compared to approximately 3% without strategic competition. The model reveals a notable divergence between interest rates and capital rental rates, as households accept lower productive returns in exchange for the strategic value of wealth accumulation. These findings suggest that evolving beliefs about TAI could create significant upward pressure on interest rates well before any technological breakthrough occurs, with important implications for monetary policy and financial stability.

Broad Validity of the First-Order Approach in Moral Hazard

We consider the standard moral hazard problem with limited liability. The first-order approach (FOA) is the main tool for its solution, but existing sufficient conditions for its validity are restrictive. Our main result shows that the FOA is broadly valid, as long as the agent's reservation utility is sufficiently high. In basic examples, the FOA is valid for almost any positive reservation wage. We establish existence and uniqueness of the optimal contract. We derive closed-form solutions with various functional forms. We show that optimal contracts are either linear or piecewise linear option contracts with log utility and output distributions in an exponential family with a linear sufficient statistic (including Gaussian, exponential, binomial, geometric, and gamma distributions). We provide an algorithm that finds the optimal contracts at negligible computational cost, whether or not the FOA is valid.

An Evolutionary Analysis of Narrative Selection

We compare the evolutionary selection of agents who employ different heuristics to select the narratives through which they interpret new information. Agents' survival depends on the accuracy of their beliefs. Agents who choose narratives to align with the population's average belief have higher survival rates than those who use alternative heuristics. Conforming reduces an agent's belief variance but inherits the bias of the average belief, so it pays when the latter is close to the state's probability. Evolutionary selection helps maintain this proximity by eliminating inaccurate agents. The other heuristics survive as well, with their shares depending on the degree of uncertainty: agents who tend to form mild beliefs survive more when uncertainty is high, whereas those who tend to form extreme beliefs survive more when uncertainty is low. Conformism is usually considered detrimental, as it discards private information. In our model, conformist agents read their private information in light of the public information, and the consensus they anchor to consists of the agents that survived evolutionary selection, so the cost of conformism is limited.

Self-Employment as a Signal: Career Concerns with Hidden Firm Performance

We study a stationary labour market in which risk-averse workers privately know their permanent talent and choose, period by period, between risky self-employment, whose outcomes become part of a portable public record, and firm employment, which pays a competitive wage but keeps individual performance hidden from the outside market. Because each worker decides whether to generate another public outcome or to apply to a firm, both the population holding a given record and the pool of applicants at that record are endogenous. Market beliefs are therefore constructed in two stages: first from the stationary flow of types through all histories leading to---and retaining---each record, and only then by conditioning on the current application decision. It is shown that, when the effective continuation factor is below one half, a stationary sequential competitive equilibrium exists and occupational choice follows a talent cutoff at every record; the equilibrium need not be unique, and an explicit example with two distinct equilibria is provided. Firm employment persists whenever it is strictly optimal for a given type at a given record. At any on-path record where both occupations are chosen, higher-talent workers select into self-employment, and the applicant wage lies below mean talent among holders of that record; this discount decomposes exactly into the self-employed share and the talent gap between the two groups. The model yields within-record predictions for occupational choice, wages, subsequent performance, and the duration of opaque employment spells.
