Optimal consumption-investment with coupled constraints on consumption and investment strategies in a regime switching market with random coefficients

This paper studies finite-time optimal consumption-investment problems with power, logarithmic and exponential utilities, in a regime switching market with random coefficients, subject to coupled constraints on the consumption and investment strategies. We provide explicit optimal consumption-investment strategies and optimal values for the problems in terms of the solutions to some diagonally quadratic backward stochastic differential equation (BSDE) systems and linear BSDE systems with unbound coefficients. Some of these BSDEs are new in the literature and solving them is one of the main theoretical contributions of this paper. We accomplish the latter by applying the truncation, approximation technique to get some a priori uniformly lower and upper bounds for their solutions.

Relative growth rate optimization under behavioral criterion

This paper studies a continuous-time optimal portfolio selection problem in the complete market for a behavioral investor whose preference is of the prospect type with probability distortion. The investor concerns about the terminal relative growth rate (log-return) instead of absolute capital value. This model can be regarded as an extension of the classical growth optimal problem to the behavioral framework. It leads to a new type of M-shaped utility maximization problem under nonlinear Choquet expectation. Due to the presence of probability distortion, the classical stochastic control methods are not applicable. By the martingale method, concavification and quantile optimization techniques, we derive the closed-form optimal growth rate. We find that the benchmark growth rate has a significant impact on investment behaviors. Compared to Zhang et al where the same preference measure is applied to the terminal relative wealth, we find a new phenomenon when the investor's risk tolerance level is high and the market states are bad. In addition, our optimal wealth in every scenario is less sensitive to the pricing kernel and thus more stable than theirs.

Optimal control of SDEs with expected path constraints and related constrained FBSDEs

In this paper, we consider optimal control of stochastic differential equations subject to an expected path constraint. The stochastic maximum principle is given for a general optimal stochastic control in terms of constrained FBSDEs. In particular, the compensated process in our adjoint equation is deterministic, which seems to be new in the literature. For the typical case of linear stochastic systems and quadratic cost functionals (i.e., the so-called LQ optimal stochastic control), a verification theorem is established, and the existence and uniqueness of the constrained reflected FBSDEs are also given.

$g$-Expectation of Distributions

We define $g$-expectation of a distribution as the infimum of the $g$-expectations of all the terminal random variables sharing that distribution. We present two special cases for nonlinear $g$ where the $g$-expectation of distributions can be explicitly derived. As a related problem, we introduce the notion of law-invariant $g$-expectation and provide its sufficient conditions. Examples of application in financial dynamic portfolio choice are supplied.

Moral-hazard-free insurance: mean-variance premium principle and rank-dependent utility theory

This paper investigates a Pareto optimal insurance problem, where the insured maximizes her rank-dependent utility preference and the insurer is risk neutral and employs the mean-variance premium principle. To eliminate potential moral hazard issues, we only consider the so-called moral-hazard-free insurance contracts that obey the incentive compatibility constraint. The insurance problem is first formulated as a non-concave maximization problem involving Choquet expectation, then turned into a concave quantile optimization problem and finally solved by the calculus of variations method. The optimal contract is expressed by a second-order ordinary integro-differential equation with nonlocal operator. An effective numerical method is proposed to compute the optimal contract assuming the probability weighting function has a density. Also, we provide an example which is analytically solved.

Minimal Quantile Functions Subject to Stochastic Dominance Constraints

We consider a problem of finding an SSD (second-order stochastic dominance)-minimal quantile function subject to the mixture of FSD (first-order stochastic dominance) and SSD constraints. The SSD-minimal solution is explicitly worked out and has a close relation to the Skorokhod problem. This result is then applied to explicitly solve a risk minimizing problem in financial economics.

Dynamic optimal reinsurance and dividend-payout in finite time horizon

This paper studies a dynamic optimal reinsurance and dividend-payout problem for an insurance company in a finite time horizon. The goal of the company is to maximize the expected cumulative discounted dividend payouts until bankruptcy or maturity which comes earlier. The company is allowed to buy reinsurance contracts dynamically over the whole time horizon to cede its risk exposure with other reinsurance companies. This is a mixed singular-classical control problem and the corresponding Hamilton-Jacobi-Bellman equation is a variational inequality with a fully nonlinear operator and subject to a gradient constraint. We obtain the $C^{2,1}$ smoothness of the value function and a comparison principle for its gradient function by the penalty approximation method so that one can establish an efficient numerical scheme to compute the value function. We find that the surplus-time space can be divided into three non-overlapping regions by a risk-magnitude and time-dependent reinsurance barrier and a time-dependent dividend-payout barrier. The insurance company should be exposed to a higher risk as its surplus increases; be exposed to the entire risk once its surplus upward crosses the reinsurance barrier; and pay out all its reserves exceeding the dividend-payout barrier. The estimated localities of these regions are also provided.

Optimal Investment, Heterogeneous Consumption and Best Time for Retirement

This paper studies an optimal investment and consumption problem with heterogeneous consumption of basic and luxury goods, together with the choice of time for retirement. The utility for luxury goods is not necessarily a concave function. The optimal heterogeneous consumption strategies for a class of non-homothetic utility maximizer are shown to consume only basic goods when the wealth is small, to consume basic goods and make savings when the wealth is intermediate, and to consume almost all in luxury goods when the wealth is large. The optimal retirement policy is shown to be both universal, in the sense that all individuals should retire at the same level of marginal utility that is determined only by income, labor cost, discount factor as well as market parameters, and not universal, in the sense that all individuals can achieve the same marginal utility with different utility and wealth. It is also shown that individuals prefer to retire as time goes by if the marginal labor cost increases faster than that of income. The main tools used in analyzing the problem are from PDE and stochastic control theory including variational inequality and dual transformation. We finally conduct the simulation analysis for the featured model parameters to investigate practical and economic implications by providing their figures.

Stochastic linear-quadratic control with a jump and regime switching on a random horizon

In this paper, we study a stochastic linear-quadratic control problem with random coefficients and regime switching on a horizon $[0,T\wedgeτ]$, where $τ$ is a given random jump time for the underlying state process and $T$ is a constant. We obtain an explicit optimal state feedback control and explicit optimal cost value by solving a system of stochastic Riccati equations (SREs) with jumps on $[0,T\wedgeτ]$. By the decomposition approach stemming from filtration enlargement theory, we express the solution of the system of SREs with jumps in terms of another system of SREs involving only Brownian filtration on the deterministic horizon $[0,T]$. Solving the latter system is the key theoretical contribution of this paper and we establish this for three different cases, one of which seems to be new in the literature. These results are then applied to study a mean-variance hedging problem with random parameters that depend on both Brownian motion and Markov chain. The optimal portfolio and optimal value are presented in closed forms with the aid of a system of linear backward stochastic differential equations with jumps and unbounded coefficients in addition to the SREs with jumps.

Dynamic growth-optimum portfolio choice under risk control

This paper studies a mean-risk portfolio choice problem for log-returns in a continuous-time, complete market. This is a growth-optimal problem with risk control. The risk of log-returns is measured by weighted Value-at-Risk (WVaR), which is a generalization of Value-at-Risk (VaR) and Expected Shortfall (ES). We characterize the optimal terminal wealth up to the concave envelope of a certain function, and obtain analytical expressions for the optimal wealth and portfolio policy when the risk is measured by VaR or ES. In addition, we find that the efficient frontier is a concave curve that connects the minimum-risk portfolio with the growth optimal portfolio, as opposed to the vertical line when WVaR is used on terminal wealth. Our results advocate the use of mean-WVaR criterion for log-returns instead of terminal wealth in dynamic portfolio choice.

Constrained stochastic LQ control on infinite time horizon with regime switching

This paper is concerned with a stochastic linear-quadratic (LQ) optimal control problem on infinite time horizon, with regime switching, random coefficients, and cone control constraint. To tackle the problem, two new extended stochastic Riccati equations (ESREs) on infinite time horizon are introduced. The existence of the nonnegative solutions, in both standard and singular cases, is proved through a sequence of ESREs on finite time horizon. Based on this result and some approximation techniques, we obtain the optimal state feedback control and optimal value for the stochastic LQ problem explicitly. Finally, we apply these results to solve a lifetime portfolio selection problem of tracking a given wealth level with regime switching and portfolio constraint.

A consumption-investment model with state-dependent lower bound constraint on consumption

This paper studies a life-time consumption-investment problem under the Black-Scholes framework, where the consumption rate is subject to a lower bound constraint that linearly depends on her wealth. It is a stochastic control problem with state-dependent control constraint to which the standard stochastic control theory cannot be directly applied. We overcome this by transforming it into an equivalent stochastic control problem in which the control constraint is state-independent so that the standard theory can be applied. We give an explicit optimal consumption-investment strategy when the constraint is homogeneous. When the constraint is non-homogeneous, it is shown that the value function is third-order continuously differentiable by differential equation approach, and a feedback form optimal consumption-investment strategy is provided. According to our findings, if one is concerned with long-term more than short-term consumption, then she should always consume as few as possible; otherwise, she should consume optimally when her wealth is above a threshold, and consume as few as possible when her wealth is below the threshold.

Distributionally robust goal-reaching optimization in the presence of background risk

In this paper, we examine the effect of background risk on portfolio selection and optimal reinsurance design under the criterion of maximizing the probability of reaching a goal. Following the literature, we adopt dependence uncertainty to model the dependence ambiguity between financial risk (or insurable risk) and background risk. Because the goal-reaching objective function is non-concave, these two problems bring highly unconventional and challenging issues for which classical optimization techniques often fail. Using quantile formulation method, we derive the optimal solutions explicitly. The results show that the presence of background risk does not alter the shape of the solution but instead changes the parameter value of the solution. Finally, numerical examples are given to illustrate the results and verify the robustness of our solutions.

State-Dependent Temperature Control for Langevin Diffusions

We study the temperature control problem for Langevin diffusions in the context of non-convex optimization. The classical optimal control of such a problem is of the bang-bang type, which is overly sensitive to errors. A remedy is to allow the diffusions to explore other temperature values and hence smooth out the bang-bang control. We accomplish this by a stochastic relaxed control formulation incorporating randomization of the temperature control and regularizing its entropy. We derive a state-dependent, truncated exponential distribution, which can be used to sample temperatures in a Langevin algorithm, in terms of the solution to an HJB partial differential equation. We carry out a numerical experiment on a one-dimensional baseline example, in which the HJB equation can be easily solved, to compare the performance of the algorithm with three other available algorithms in search of a global optimum.

Constrained stochastic LQ control with regime switching and application to portfolio selection

This paper is concerned with a stochastic linear-quadratic optimal control problem with regime switching, random coefficients, and cone control constraint. The randomness of the coefficients comes from two aspects: the Brownian motion and the Markov chain. Using Itô's lemma for Markov chain, we obtain the optimal state feedback control and optimal cost value explicitly via two new systems of extended stochastic Riccati equations (ESREs). We prove the existence and uniqueness of the two ESREs using tools including multidimensional comparison theorem, truncation function technique, log transformation and the John-Nirenberg inequality. These results are then applied to study mean-variance portfolio selection problems with and without short-selling prohibition with random parameters depending on both the Brownian motion and the Markov chain. Finally, the efficient portfolios and efficient frontiers are presented in closed forms.

Stochastic Linear Quadratic Optimal Control Problem: A Reinforcement Learning Method

This paper applies a reinforcement learning (RL) method to solve infinite horizon continuous-time stochastic linear quadratic problems, where drift and diffusion terms in the dynamics may depend on both the state and control. Based on Bellman's dynamic programming principle, an online RL algorithm is presented to attain the optimal control with just partial system information. This algorithm directly computes the optimal control rather than estimating the system coefficients and solving the related Riccati equation. It just requires local trajectory information, greatly simplifying the calculation processing. Two numerical examples are carried out to shed light on our theoretical findings.

Pareto optimal moral-hazard-free insurance contracts in behavioral finance framework

This paper investigates Pareto optimal (PO, for short) insurance contracts in a behavioral finance framework, in which the insured evaluates contracts by the rank-dependent utility (RDU) theory and the insurer by the expected value premium principle. The incentive compatibility constraint is taken into account, so the contracts are free of moral hazard. The problem is initially formulated as a non-concave maximization problem involving Choquet expectation, then turned into a quantile optimization problem and tackled by calculus of variations method. The optimal contracts are expressed by a double-obstacle ordinary differential equation for a semi-linear second-order elliptic operator with nonlocal boundary conditions. We provide a simple numerical scheme as well as a numerical example to calculate the optimal contracts. Let $θ$ and $m_0$ denote the relative safety loading and the mass of the potential loss at 0. We find that every moral-hazard-free contract is optimal for infinitely many RDU insureds if $0<θ<\frac{m_0}{1-m_0}$; by contrast, some contracts such as the full coverage contract are never optimal for any RDU insured if $θ>\frac{m_0}{1-m_0}$. We also derive all the PO contracts when either the compensations or the retentions loss monotonicity.

A Perturbation Approach to Optimal Investment, Liability Ratio, and Dividend Strategies

We study an optimal dividend problem for an insurer who simultaneously controls investment weights in a financial market, liability ratio in the insurance business, and dividend payout rate. The insurer seeks an optimal strategy to maximize her expected utility of dividend payments over an infinite horizon. By applying a perturbation approach, we obtain the optimal strategy and the value function in closed form for log and power utility. We conduct an economic analysis to investigate the impact of various model parameters and risk aversion on the insurer's optimal strategy.
